MOSS2007 XSLT converted Web Part (list view) breaks Item level permission as per the UI

After converting a List View (example: AllItems.aspx) to an XSLT Data View in SharePoint Designer 2007, the web part is not honoring item level permissions for drop-down menu options. This issue only happens with list views converted to XSLT Data Views.
This is a known issue and has been resolved in a Hotfix / Service pack
This is a known issue with SPD.

Actual Results
End users see only few items and this doesn’t contain Edit, Manage permissions etc. => Security Trimming doesn't work for drop-down menu anymore.
Expected Results
The expected behavior is the same as without converting to XSLT: The user should only see the specific user permitted menu items based on the security on the item.
